Simultaneously, Georgia penalized 22 carriers with total fines of $25 million for parity violations. Furthermore, Colorado has established its own AI regulatory framework with stringent requirements that far exceed those proposed by the NAIC (National Association of Insurance Commissioners).

If insurers are using AI in their operations without being able to explain decision-making processes, they are not innovating; they are incurring legal liability.

The Regulatory Landscape

The regulatory landscape is evolving at a rapid pace. The NAIC released its Model Bulletin on AI in December 2023, which set baseline expectations for AI governance. However, as of March 2025, only 24 out of 50 states had adopted it, many with their own modifications. This fragmentation complicates AI compliance in the U.S. market.

For instance, Colorado’s SB 21-169 requires insurers to test AI systems for unfair discrimination and report the results annually. Virginia altered the language from “mitigating risk” to “eliminating risk,” imposing a stricter mandate. New York’s Circular Letter No. 1 demands proof that algorithms do not yield discriminatory outcomes, including specific documentation hurdles.

According to RegEd, the insurance sector faces over 3,300 regulatory changes annually, with an increasing proportion addressing AI and automated decision-making. These penalties are not theoretical; they are actively enforced.

The Black Box Trap

As per Deloitte’s 2025 Global Insurance Outlook, 82% of insurers are leveraging Generative AI. However, there exists a critical oversight gap. Most AI implementations follow a predictable trajectory: a model is built or purchased, performs well in testing, and is then deployed. When questioned about decision-making processes, silence ensues.

This phenomenon is known as the Black Box Trap. It poses not only a compliance risk but also a business risk. If an underwriting model cannot justify its pricing decisions, or a claims system cannot explain flagged files, insurers may face significant legal challenges.

What “Explainable AI” Means in Insurance

When discussing explainable AI, the focus is not on simplifying models but on constructing systems capable of answering three critical questions:

  1. What data did the model use to reach its decision? This includes ensuring data compliance across state lines.
  2. Why did the model arrive at a specific conclusion? Regulators expect to see a detailed chain of reasoning, not just a confidence score.
  3. Who made changes, when, and what was the impact? Every adjustment requires thorough documentation and an audit trail.

Building Compliance into Architecture

Successful insurers incorporate compliance into their systems from the outset rather than treating it as an afterthought. Key principles include:

  1. Separation of business logic from code: This allows compliance officers to update rules without requiring developer intervention.
  2. Jurisdictional awareness: AI systems must understand different documentation requirements based on state regulations.
  3. Pre-deployment impact analysis: Insurers should assess the potential impacts of AI model changes before implementation.

The Competitive Advantage

Many insurers view compliance as merely a cost of doing business. This is a misconception; compliance can serve as a competitive advantage. Insurers that demonstrate explainability and auditability can expedite regulatory filings and launch new products more swiftly.

Moreover, trust is an invaluable asset. Agents familiar with AI tools are more inclined to utilize them, and policyholders who receive clear explanations for decisions are less likely to complain. Regulators observing a robust governance framework are less inclined to investigate further.
